Asset allocation is the process of choosing how much money you will spend on different parts of your life. Investing is one area of life where you can change up your allocation.
In the world of investing, there are four main axes at which asset allocation is divided. The first axis is location-wise, with regard to your money. For example, if you have money set aside for retirement, then the second axis would be related to goals or purposes for your money, such as savings for a home investment or payments toward an education investment.
The third axis relates to types of investments you have, such as stocks & bonds, alternate investments such as real estate assets or trading cryptocurrencies. and noninvestment assets like leisure activities or philanthropy.
The last axis relates to when and where you should invest that money, such as in an established index fund vs. buying individual stocks.
Diversification is key
When looking at investments, you should consider how they can be diversified away. Each asset type should be considered in its own right, but here are some common assets that can be diversified away:
Currency: Gold and silver are two main currencies that can be diversified away. You can buy gold as a investment, and/or buy physical gold as an investment (it doesn’t matter if the coins are devalued or not).
Industry sectors: Buying stock in an area with strong demand is a good way to invest in a single company with multiple positives. For example, buying stock in technology companies could yield great returns over time.
Market Extremes: When capitalizing on market extremes, it is important to understand what they mean and what effect they have. For example, when the Nasdaq falls significantly, it may have negative effects on other stocks in the index.
Asset classes to consider include
There are several different ways to set your asset classes. The most common way is to assign a weight to each category and then order investments into those categories. This is referred to as a allocation process.
Most asset allocators use this model, but not all. Some use instead of , for example, dollar values of stocks versus bonds or none at all.
As an alternative model, you can use , such as in the case of real estate rather than just values. You can also use , such as in the case of total assets rather than just money.
Finally, you can make no particular assignments at all, and those entities will be what they are naturally, which can have implications for allocation decisions.
As an example, in the case of real estate, there are areas where you might value your property at a certain level and make allocation decisions on what property you want to invest in based on that level.
Stocks
Stocks are the most common asset class of all. Everyone has at least a few thousand dollars invested in stocks, and many thousands over the years.
Most people do not realize that stocks can go up and down, but a well-managed stock portfolio will increase in value as the company grows and becomes more efficient as it does so.
As it becomes more prevalent in our everyday lives, spending money on stuff with cash being the secondary payment method.
Stocks are considered an “aggressive” asset class due to the fact that there are very little stop-loss strategies taken. Many new investors take their time to learn how to properly trade their stock portfolio due to these factors.
Bonds
When it comes to holding investments, bonds are one of the most popular categories. There are hundreds of bond funds, making it easy to do research and set your holdings up for success.
Bonds are investment securities that derive their value from future economic revenues, such as tax payments or government spending.
This economic value is derived from the belief that when faced with a certain debt ratio, the government will have to spend money in order to protect and secure its future economic growth.
As an inflation-proof investment, bonds can be a valuable way to hold cash. You can invest your savings in a country that has a high degree of financial stability and control, which is key for successful long-term investing.
The market today is dominated by large-cap stocks, so it is not difficult to find quality conservatively invested companies.
Cash
Having sufficient cash can help you when things go wrong though, specifically in the early stages of investing.
When things are going great, you can spend a lot of time and effort trying to accumulate more money and assets, but it is important to keep in mind that this is a good investment strategy to save money for future needs.
By having a balance of savings and assets, you are helping to spread your investments around your finances and reduce the risk that one area of your portfolio will suffer due to economic conditions or market conditions. By having both cash and housing funds in your accounts, you can also have easy access to both funds without having to change anything.
Having an adequate amount of cash will help keep inflation costs low while investing because of the lack of exposure to market conditions. In general, inflation is coming down as the economy continues to grow which will help maintain these growth rates over the long term.
Real estate
Real estate is one of the most accessible and fundamental investments. Anyone can buy a house, and since there are so many services that help you find a house to fit your needs, it is an easy way to start investing.
As the owner of a home, you have control over how much you spend on things like flooring, appliances, and furniture. When it comes to interior design, these things can make the difference in how your home feels and looks.
The easiest way to design a home is by using fashion as your main source of inspiration. Some great sources are style forums, broadcast TV shows, recent trends, and real-life cases that inspired designs.
When choosing a home site, look at both the distance from your location and the potential for expansion. If you want to add more space or upsize from current location, look at having another place nearby that can be incorporated into the property.
Gold
Gold is an excellent investment option for most people. Due to its limited supply, gold stays valuable and in demand. This makes it a great way to protect yourself against inflation and large swings in the value of your savings.
As the market for paper currencies like the dollar declines in value, investors have more and more interest in gold as an alternative. The dollar is still considered a reliable store of value, making it easier to find safe investments than say, stocks or a bitcoin investment strategy.
The cost of gold has decreased significantly over the last few years which has only made it more attractive.
Investing is not the same as speculating
There’s a difference between buying something because you like the look and feel of it, and buying because it’s an asset.
Investing is not about buying stocks because you like the look and feel of them, nor does it require that you do so on a mass level.
Buying stocks because they are an asset is different from buying bonds or cash, which are more specific assets such as real estate or a private company.
As we discussed earlier, investing in our savings and spending plans should be done on a small, test-and-error basis. Once you find your stride, make sure to take a break or add new assets into your plan to ensure you continue to grow your allocation.
Also, do not forget that money is limited resources so if you are adding new assets, make sure to keep in mind what you have already.
